Hans Hagen says that the search hierarchy is:

 a.  current directory
 b.  parent directory

>from within the document:
 c.  the argument of  \setupexternalfigures 
 	(see manual for syntax)

for system-wide settings, see the file:
 d.  cont-sys.tex
     there are 2 variables for controlling defaults for the
      \setupexternalfigures  command
