Most likely cause: you're typesetting your document in pdfTeX mode.  
Switch to TeX and GhostScript (in TeXShop's Typeset menu). pdfTeX  
mode uses (to simplify) pdfTeX which recognizes graphical files in  
PDF, JPG, PNG, etc. formats, but not PS or EPS formats. TeX and  
Ghostcript mode uses TeX + dvips + GhostScript; this combination  
recognizes graphical files in PS and EPS formats, but not PDF, JPG or  
PNG.
